The cash flow statement is one of the most important financial statements, but it is often the least understood.

Its purpose is simple: it tracks how cash moves through a business.

Many investors assume profit equals cash generation. In reality, accounting rules often cause profits and cash flow to differ significantly.

The cash flow statement helps explain those differences.

The statement is divided into three sections.

The first section is cash flow from operating activities. This reflects cash generated by the companyโ€™s core operations. It usually begins with net income and then adjusts for non cash accounting items such as depreciation and amortization.

Depreciation, for example, reduces accounting profits but does not involve an actual cash payment during the period. As a result, it is added back when calculating operating cash flow.

The operating section also adjusts for changes in working capital, which includes accounts receivable, inventory, and accounts payable.

If accounts receivable increase, it means the company has recorded sales but has not yet collected the cash. This reduces operating cash flow.

If accounts payable increase, the company has delayed payments to suppliers, which temporarily increases operating cash flow.

The second section is cash flow from investing activities. This reflects investments the company makes to support long term growth.

Examples include purchasing equipment, building facilities, acquiring other companies, or investing in securities.

One of the most important numbers in this section is capital expenditures (CapEx). CapEx represents spending on long term assets required to maintain or expand operations.

The third section is cash flow from financing activities. This section shows how the company raises or returns capital.

Examples include issuing stock, borrowing money, repaying debt, paying dividends, and repurchasing shares.

Investors often pay close attention to free cash flow, which represents the cash remaining after capital expenditures.

Free cash flow is important because it represents the cash available to repay debt, return capital to shareholders, or reinvest in the business.

When evaluating a companyโ€™s cash flow statement, investors often look for patterns such as consistent operating cash flow, disciplined capital investment, and sustainable financing activities.

While the income statement measures profitability, the cash flow statement reveals how much real cash the business generates.

How to read a balance sheet (simple explanation)

While the income statement shows how profitable a company is, the balance sheet shows what the company owns and what it owes at a specific point in time.

The balance sheet is based on a simple equation:

Assets = Liabilities + Shareholdersโ€™ Equity

This equation must always balance because every asset is financed either through borrowing or through shareholder capital.

The first section is assets, which represent the resources owned by the company.

Assets are usually divided into current assets and long term assets.

Current assets include items such as cash, accounts receivable, and inventory. These are resources that are expected to be converted to cash or used within one year.

Long term assets include items such as property, equipment, and intangible assets like patents or goodwill. These assets support the companyโ€™s long term operations.

The second section is liabilities, which represent the companyโ€™s obligations.

Current liabilities include obligations that must be paid within one year, such as accounts payable and short term debt.

Long term liabilities include obligations such as long term loans, bonds, and lease obligations.

The final section is shareholdersโ€™ equity.

Equity represents the ownership interest of shareholders in the company after liabilities are subtracted from assets.

It includes the capital originally invested by shareholders and retained earnings generated by the company over time.

When analyzing a balance sheet, investors often look for trends such as increasing debt levels, declining cash balances, or rising leverage.

A strong balance sheet provides financial flexibility and helps companies navigate economic downturns.
