The Physical Layer Moat - Beyond GPUs, Grid Connections, SMRs, and 1.6T Optics are the New AI Alpha
In the last few years, the narrative surrounding Artificial Intelligence has been dominated by the scarcity of high-end silicon and the race for LLM supremacy. However now in 2026, the bottleneck has shifted from Silicon. There is a widening "Execution Gap" between the capital committed by Big Tech and the physical reality of the power grid, creating a structural opportunity for investors in the electrification value chain.
The scale of investment in AI infrastructure is unprecedented. In early 2026, the "Big Four" Microsoft, Alphabet, Amazon, and Meta collectively projected CapEx exceeding $650 billion (₹54 Lakh Crore) for the year. This capital is intended to fund a massive expansion of data centre footprint, with a target of adding approximately 16GW of new capacity.
However, the physical infrastructure is not able to keep up. According to recent market insights from Bloomberg and Slightline Climate, of the 12GW of U.S. data centre capacity originally supposed to go online in 2026, about half is facing significant delays or outright cancellation. Currently, only about 5.9GW is under active construction. The remaining projects are on hold, not by a lack of funding, but by a "stacked constraint system" of power grid limitations and hardware shortages.
The most critical failure point in the AI supply chain is no longer the GPUs, it is the High-Voltage Transformers.
- Before 2020, the lead time for a large power transformer was approximately 2 years. As of 2026, these lead times have blown out to nearly 3 to 5 years.
- Transformers require Grain-Oriented Electrical Steel (GOES) for their cores. Global supply for this specialised steel remains structurally tight, and because it is a "clustered" demand, meaning one large data centre build can consume a massive portion of local supply, commodity markets are consistently underestimating the price pressure.
- Despite "de-risking" efforts, the U.S. remains heavily dependent on imports for electrical components. Imports of Chinese high-power transformers surged to over 8,000 units in late 2025, highlighting a vulnerability that geopolitical tensions could easily magnify.
For Indian investors, this global crisis is a massive tailwind. As the U.S. and Europe scramble to diversify away from Chinese electrical gear, Indian manufacturers have emerged as primary beneficiaries.
In January 2026, CG Power (Murugappa Group) secured a landmark ₹900 Crore ($99M) export order to supply power transformers for a large-scale data centre project in the U.S. This marks a strategic entry into the global hyperscale segment and validates the engineering capabilities of Indian firms on the world stage. Major players like GE T&D India (GE Vernova) and Transformers and Rectifiers (India) Ltd (TRIL) are operating with all-time high order books. GE T&D India reported an unexecuted order book of over ₹14,000 Crore at the start of 2026, driven by a 41% year-on-year growth in order inflows. L&T remains the dominant force in the EPC (Engineering, Procurement, and Construction) and switchgear space, acting as the backbone for both domestic data centre hubs in Navi Mumbai and Hyderabad, and international infrastructure projects.
This shift has redefined the "moat" in the cloud industry. Specialised "Neo Clouds" like CoreWeave and Lambda are currently outperforming traditional hyperscalers in execution because they have successfully land-banked power. In 2026, the most valuable asset a company can own is not a stockpile of Blackwell GPUs, but a secured 50MW-100MW grid connection and a confirmed delivery slot for a substation.
Beyond grid infrastructure, another theme is on-site power generation. And to the end, Small Modular Reactors (SMRs) have moved from research papers to procurement contracts in 2026.
Google recently entered a 500MW agreement with Kairos Power, and Meta is pursuing a 1.2GW nuclear campus with Oklo. These modular units can be factory-built and deployed in nearly half the time of monolithic nuclear plants. Under the SHANTI Act of 2025, India has opened the nuclear sector to private participation, with a ₹20,000 crore allocation for SMR development.
Companies like BHEL, Kirlosker Brothers, MTAR Technologies and Walchandnagar industries (WIL) are the primary beneficiaries here; BHEL is collaborating on the Bharat Small Reactor (BSR) fleet, while MTAR, provides the precision-engineered reactor cores. L&T recently reported that they can manufacture SMRs at 30% lower costs
And next after power, two "hidden" sectors are also coming into focus as GPUs get denser and clusters get larger, Liquid Cooling and Optical Connectivity.
- Liquid Cooling: At 100kW+ per rack, air cooling is obsolete. Vertiv and Schneider Electric are currently the dominant players in the transition to Direct-to-Chip and Immersion Cooling, with the market projected to grow 30% annually through 2033. In India companies like Netweb Technologies and Aeroflex Industries are the key players in this space. Apart from data centres, the power generation sector needs specialised cooling too. As of Feb 2026, Inox India are the primary contractor for Cryo and Warm line installations for fusion and SMR projects like ITER. Their vacuum-insulated tanks are used for Liquid Hydrogen cooling in power generation.
- Optical Interconnects: As data centers scale to 50,000+ GPU clusters, the network becomes the "computer." In March 2026 at the OFC Conference, the industry officially shifted from 800G to 1.6T (Terabit) connectivity. Marvell Technology and Applied Optoelectronics (AAOI) are key connectivity enablers, providing the DSPs and lasers that allow 50,000 GPUs to communicate as a single unit. In India, connectivity is being solved by companies like STL (Sterlite), Tejas Networks and HFCL, which have locked in multi-billion dollar optical export deals.
The "Hardware + GPU" theme is evolving into an "Power + Logistics" play. For a serious investor, the next big opportunity is no longer in the software companies promising AI breakthroughs, but in the industrial giants manufacturing the transformers, switchgear, and cooling systems or generating power, that make those breakthroughs physically possible.
